Water-Type Candy can be used on a Pokemon of the same type in Pokemon Sleep in order to get its respective Pokemon Candy. See the effects of Water-Type Candy, the amount of Candies you get for each size, the Pokemon it can be used on, and how to get it.

Ten pieces of Water-Type Candy S is available in the large Water Type Bundle Vol. 1. This can be purchased from the General Store from August 19 to 27, during the Water Type Week event.
During Pokemon Sleep's First Anniversary Fest, you can get a Water-Type Candy S from the dailly Dream Gift. The Dream Gift is only available for the two weeks of the event, and the item you get from it is randomly selected from a pool of 14 claimable items each day.
As long as you claim your Dream Gift every day for those two weeks, you are guaranteed to get a Water-Type Candy S.
Water-Type Candy M can be obtained from the Candy Cram-o-matic during the Summer Festival event. To increase your chances of getting this Candy, try to only put Pokemon Candy from Water types in the Candy Cram-o-matic.
