While in the open world, open the Difficulty Menu by pressing + (Switch) or the Touchpad (PS4). Here, you'll have the option to choose between Easy, Normal, Hard, and Ultimate difficulty.

Increasing the difficulty of the game makes the enemies known as Noise stronger. You can obtain rarer Pins as a reward for defeating stronger Noise.
Some pins are only obtainable on harder difficulties. Given that pins are what power your characters' Psychs (combat abilities), increasing difficulty is a worthy investment to get rarer Pins.

In the same Difficulty Menu, you can alter your team's current level; decreasing team level will reduce team HP, while increasing team level will raise team HP. This doesn't affect leveling up, as what is being leveled up is the Max Level or the cap for altering your level.
As you lower the level (and HP) of your team, you will increase the Pin drop rate multiplier. This will increase the probability of obtaining Pins from defeating Noise.
