Generally, choosing the Toad that points to the Toad saying "I'm telling the truth." will be the correct answer.
For example, if A says "I'm telling the truth." and B says "A is lying.", then B will be speaking the truth.

Choosing the Toad that points to the Toad saying "I am not the liar." will be the correct answer when finding the liar as well.
For example, if C says "I am not the liar." and A says "The liar is C.", then A will be the liar.
The Trial of Wisdom is one of three trials waiting for you on Diamond Island, the other two being Trial of Power and Trial of Courage.
You get an Orb for clearing each of them and you need these to progress the story. However, you won't be able to access Trial of Courage and Trial of Wisdom until you defeat the Ice Vellumental, so do that first!

As mentioned above, your reward for clearing the Trial of Wisdom is the Wisdom Orb. This is the only reward, so head to the Sea Tower to progress the story once you have all of them.
After you fail the trial once, the Toad Statue will offer to make the trial easier in return for 3,000 Coins. This is a one-time payment, and you will get asked if you want to do the easier version of the trial every time you come back after failing.
