You can find Diamond Island's location in the mid-upper-right of square D3, at the point directly in the middle of Full Moon (Crescent) Island, Heart Island, Club Island, and Spade Island, by diving below the surface with the D-Pad.
Diamond Island will not appear on your Sea Chart until you've already been there, so you'll have to find the exact spot by looking at your Sea Chart and judging its position.
To reach Diamond Island, there are three requirements:
Although clues to the location of Diamond Island are found on Heart Island, Club Island, and Spade Island, there is no requirement to get any of the clues. Simply by using the submarine at the correct location, you can reach Diamond Island and skip the other islands entirely.
The first location you'll need to visit is Bonehead Island. Before you've visited this island, the majority of the Great Sea will be inaccessible due to a looming fog. Once you've found the Winged Toad Statue on this island, a giant fan will appear in the ocean and blow away all the fog, making the entirety of the ocean accessible to you.
Although you can submerge to the location of Diamond Island after getting rid of the fog, you won't be able to open the lock until you find the Diamond Key. You'll need to visit Crescent Island, then Mushroom Island to obtain it.
On Crescent Island, you'll need to fish for a Sidestepper from the pier. After catching it, you'll be able to use the Magic Circle to use the Earth Vellumental, changing the island to Full Moon Island and revealing a chest with the Mushroom Handle.
Mushroom Island is home to the Origami Craftsman, and temporarily Luigi. Use the Mushroom Handle to open the door to the house, then go through to the other side to find Luigi, who will give you the Diamond Key.
Before you can leave the island, you will need to find the Origami Craftsman in the basement. Go down the stairs in the patio north of Luigi, then in the basement, hit the bookshelf on the left with the Hammer. Jump on Luigi to get the book on top, then use the Magic Circle to free the Origami Craftsman. Leave the island and you're ready to head to Diamond Island!
Use the Map above to find the location of Diamond Island. Press the D-pad to dive at that spot, and you'll find Diamond Island underwater. Use the Diamond Key to open the lock, and you'll be able to continue inside to Diamond Island!
Although you can start one of the Trials on Diamond Island right away, you'll need the Ice Vellumental to reach two of them, so it's best to go ahead and head into Ice Vellumental Mountain right away once inside.

Three other islands are located nearby, each of which has a Winged Toad Statue with a clue to the location of Diamond Island. All together, the clues basically just show that the Diamond Island is in the center of the four islands.
If you want to progress the game in the intended way, you might want to go pick up these clues before proceeding to Diamond Island. There's plenty of treasures and collectibles to be had on each island, so either way, you'll want to swing by sooner or later.
