The Crimson Water puzzle is a New Game Plus exclusive puzzle that can be accessed during Chapter 9 inside the Dark Shrine Main Hall.
You must ring three bells in the correct order, which are the Stone, Water, and Tree windchimes found in the Hermitage of the Crimson Water area. When you ring a bell, wait for the bamboo fountain to make a sound before interacting with the next one.

When the shishi-odoshi strikes once, let the bell chime. Thrice shall the bells ring to speak the legends of this land. Trapped under a great stone in the lake's abyss lies a slumbering water dragon, born during the age of gods and sealed away by our ancestors. Deprived of the water dragon's spirit, the once lush great tree has met a withering fate. |
The clue to the puzzle is found etched in stone across the bridge in the Hermitage of the Crimson Water area. Connecting the poem to the puzzle, the shishi-odoshi is the bamboo fountain that makes the clacking sound in the scene. When it makes a sound, strike one bell at a time.
There are only three bells out of five that are relevant to the solution. The stone corresponds to the Volcano bell found inside the temple, so ring it first. The second bell is the one with waves near the stone clue, as the poem mentions a lake with a water dragon, so ring it second.
Lastly, the third bell is tied to the last line that talks about a lush tree that is now withering. There is a bell with a decayed tree symbol at the center of the area. Ring it last after the bamboo strikes to complete the puzzle.

The Crimson Water Puzzle can be found in the Dark Shrine Main Hall upon doing an NG+ run. There is an extra area previously unavailable called Hermitage of Crimson Water. To get to this area, head down the eastern chambers to find an illusory wall. Pass through it and make your way down the stairway.
Dark Shrine Main Hall Walkthrough

You can purify the Sacred Sword after completing the Crimson Water Puzzle. This is a requirement for some endings and must be accomplished prior to entering the Shimizu Residence. Do note that purifying the weapon will remove its durability regeneration powers.
