The Broken Key Part (Bone) is found on Katz Street in Western South Vale. You will see it near a white gate with a bone symbol among the abandoned houses. This area can be explored after unlocking the Jacks Inn gate, otherwise it will be inaccessible.

James enters the Observation Room to find a dog pushing a bunch of buttons on a control panel. He confronts the dog while speaking Polish and falls to his knees in disbelief, implying that the dog has been in control of everything going on in Silent Hill.
