Best Weapon Upgrade Path
Swords and then Axes

It's recommended to upgrade the Sword line first. Besides being the easiest weapon type to use, it also increases the Magic stat, which is the best stat to increase besides Vitality.
Later on, after you've maxed out your Magic stat, it's recommended to swap to Axe-type weapons. Even if it can be difficult to use at the beginning, the skills that you unlock and the damage increase you get is worth it.
Best Build and Stats to Level Up
There are Special-Type Weapons in NG+
As a note, there's a fourth weapon type called Special that's only unlocked in New Game Plus. These weapons are much stronger than the other three types and should be the weapons that you use when replaying the game.
Unlock Masamune for MAG Drainer
Once you've unlocked Sword Alchemy, you should aim to upgrade your weapon to Masamune as soon as possible. This katana will unlock the MAG Drainer skill, which restores MAG on the final hit of a heavy attack string.
This skill is extremely useful because regardless of the build and playstyle you use, you'll always need MAG for you and your Demons.
How to Upgrade Weapons
Get New Katanas via Sword Alchemy
To upgrade your weapons, you will need to go to the Goumaden and select Sword Alchemy. You'll then need to spend the requisite material and Yen costs to get a new sword.
As a note, you'll need to progress to Episode 3 first before you get the notification from Dr. Victor that you can now use Sword Alchemy.
Upgrading Unlocks Raidou's Exclusive Skills
Whenever you upgrade a weapon, you will unlock an exclusive Summoner Skill for Raidou. You can swap out these skills at any point once they're unlocked, and you don't need to equip the weapon that's tied to the skill.
