To unlock Demon Fusion, you will need to progress to the part of Episode 1 where you talk to a maid and get two free Demons. She will also hand you a letter saying that Dr. Victor has returned to the Goumaden, and you can now visit him to fuse new Demons.

To fuse Demons, you will first need to visit Dr. Victor in the Goumaden. You can do this at any save point, or by travelling to Konnou-ya and selecting the option to go to the Goumaden once you're inside the store. You can also fast travel there using Express Streetcars, as long as you've visited the Goumaden at least once.
If you don't have the option to go to the Goumaden yet, then you will need to progress through Episode 1 first.

Once you're at the Goumaden, select "Fusion" and choose what type of Fusion you want to perform. If you don't know which method to pick, it's recommended to use Reverse Fusion, so that you can see which Demons you can get.

After you've selected the Demon you want to Fuse, you can view their stats and select the Skills you want to inherit. This is arguably the most important part of Demon Fusion since inheriting Skills is what's used to optimize Demon builds.
Remember to fuse Demons with Max Loyalty so that you can also inherit Passive Skills as well. Although, as a note, you can only select which passives you want to inherit after the demon has been fused.

Once you're done selecting the Skills to inherit, and you're happy with the Demon you want, all you need to do now is confirm the Fusion. After the cutscene is over, you'll now be able to play around with your new ally.

This table details what Demon Orders you need to fuse to get a Demon from a certain Order. For example, if you fuse a Frost Demon with a Wind Demon, you will get a Skill Demon.
If you were to fuse two Demons of the same order, you would get an Element Demon. These Demons can then be used to fuse a Demon of the same Order as the other parent Demon.

The main point of fusing new Demons is to increase the overall strength of your allies in battle. While you can use the same Demons throughout the entire game, fights will become a lot harder once your allies have capped out at their maximum base potential.

While active Combat Skills are important, what really pushes a Demon's build to the next level are Passive Skills. If you want to create some of the best Demons possible, you will need to use Demon Fusion to inherit Passive Skills that match and improve the Demon's build.
As a note, if you want to pass down Passive Skills, you will need to use Demons with Max Loyalty as part of the fusion recipe.
List of All Passive Skills and Effects

Aside from generally getting stronger allies, it's also recommended to fuse new Demons to fill out your Devil Chart. This way, you can see what Demons are available to you, and you can make progress to unlocking all Demons and getting every trophy and achievement available.

Even if you're able to recruit a ton of Demons using the Art of Confinement, there are certain Demons that are only obtainable through Fusion. If you're aiming to 100% the Demon Chart, or you just want to get these Demons, then you will need to do some fusing.
As a note, the Demon Legion can only be obtained via Fusion Accidents. This can occur once you've unlocked Sword Alchemy during Episode 3, and it is more likely to happen if you're fusing during a New or Full Moon.
