The first step to crafting a Backpack is by building a Workbench. You can craft a Workbench by gathering 4 Any Tree Log and 3 Any Stone.
Make sure that you place your Workbench in the correct place as relocating it resets its upgrade level.

Now that you have a Workbench, you can now craft the Backpack, which requires 8 Iron Ingots and 8 Medium Leather. Gather the needed materials to craft the Backpack!

After crafting the Backpack, equip it on your hotbar and use it (Right Click by default). This will unlock the Backpack tab, which you can access by clicking on the Backpack icon under the Memories icon when you open your inventory.

These are the upgrade requirements as of Update 1.

To upgrade your Backpack's inventory space, you need to upgrade your Workbench to Tier 2. To do so, you will need 30 Copper Ingots, 20 Iron Ingots, and 20 Linen Scraps.
When you have the needed materials, interact with your Workbench and press the Upgrade button.

Once your Workbench reaches Tier 2, you can then craft Backpack Uprade I using 40 Cindercloth Scraps, 8 Cobalt Ingots, and 24 Heavy Leather.
Crafting and using the upgrade will increase your backpack space to 18.
To unlock Backpack Upgrade II, you must first unlock 100 Memories. To do so, you must explore the world and gather Memories from mobs, both passive and aggressive.
Remember to return to the Forgotten Temple to turn in the Memories regularly, as you can only hold 48 Memories at a time.

When you have unlocked 100 Memories, you will also unlock the recipe for Backpack Upgrade II, which requires 1 Voidheart, 8 Adamantite Ingots, and 16 Storm Leathers.
Crafting and using the upgrade will increase your backpack space to 27.
