You must complete Skal's Quest in Forgotten Kingdom, the 2nd world in the game. To find Skal, head to the room in Ashen Passage where Amber is located to find a hole on the ground blocked off by two Basalt Veins.

Jump down the hole to enter the Volcanic Depths. Look for a tunnel South East of the compass. You can get there by going straight through the lava pool and turning right. This is where you'll find Skal.

After talking to Skal, he will task you to mine him 3 Demonite ores. Demonite ores are only found in the Volcanic Depths by mining Volcanic Rocks. Once you have 3 Demonite ores, Skal will reward you with the Demonite Key.
